In many real estate investments, there are two classes of investors: Class A and Class B. Each class comes with different benefits and returns. Class A Investors usually receive a higher, fixed return, like 9%, on their equity investment. However, they don’t participate in the property’s future appreciation, meaning they won’t gain from any increase in value when the asset is refinanced or sold. The upside? Class A Investors are in a preferred position, which means they get paid first before anyone else. Class B Investors are also in a preferred position but rank just below Class A. They typically earn a lower preferred return, say 6%, but unlike Class A, they do get to share in the deal's upside. This means if the property increases in value when it’s refinanced or sold, Class B Investors will benefit from that appreciation. In short, Class A Investors prioritize security and steady returns, while Class B Investors trade a bit of that safety for the chance to gain more from the property's growth over time. Are all capital contributions created equal? Not quite—especially when unexpected costs hit your property. Here's what you need to know about preserving equity in tough times When an investor buys a property, their initial equity contribution is typically a straightforward exchange: cash for real estate equity. You’re swapping liquid capital (money) for an asset (property). However, not all capital contributions are this simple. For example, if a property runs into trouble and more money is needed to cover expenses (like debt payments), the capital injection isn’t as clear-cut. In this case, the investor is trading cash for the hope that their investment will protect or recover their equity down the road. While this additional investment increases the investor’s financial commitment, it doesn’t immediately boost the property’s equity. Circumstances always matter. For example, if someone overpays for a property, they might lose equity right from the start. They may exchange $1 million in cash for a property that’s only worth $900,000 in equity. Transaction costs can also lower the equity gained, even if the property wasn’t overpriced. As always, every deal has its nuances. A lot of investors are worried about multifamily— Here’s why I’m not: As I mentioned in a previous post, I don’t foresee any further banking issues impacting the multifamily sector. Private credit, particularly through family offices, has played a crucial role in supporting this, and many multifamily syndicators have secured extensions from their banks. For both banks and borrowers, foreclosure doesn’t make sense right now—especially as conditions improve with inflation easing and the rental market stabilizing. The real challenge with multifamily? Bids escalate quickly. Even in value-add deals, the exit cap rate spread is often tighter than the 200-basis point comfort zone I typically prefer for these transactions. Ideally, you want the exit cap rate spread to be as wide as the curvature of the Earth. However, as capital becomes cheaper, everything compresses throughout the investment. That being said, now is the safest time, economically, to invest in multifamily.
