Have you ever mistaken a cloud for an animal, or seen a face in your food? This is called pareidolia, a totally normal, psychological phenomenon which refers to our tendency to perceive recognisable patterns in random or ambiguous visual stimuli. Our minds are wired to find familiar shapes, even when they're not really there. This ability, once thought to be strange, is actually an evolutionary advantage that helped our ancestors survive and thrive. By quickly recognising patterns, they could identify threats, communicate better, and even develop tools It may still be helpful in the modern world in some respects, but pareidolia can be very harmful in others, and Investing is a prime example. The financial markets are extremely complex. So too are the various factors — economic, political, strategic and so on — that cause prices to rise and fall. The markets are also very uncertain. They respond to new information, and news, by definition, is very hard to predict. Because they’re human, investors dislike complexity and uncertainty. Instead, they crave clarity and predictability. They want the comfort of knowing that either they have the skill and insight required to understand what’s going on and what’s likely to happen in the future, or that they can at least identify somebody else who does. So they look for patterns, and, even where patterns don’t exist, they convince themselves otherwise because it makes them feel better. "The curious paradox,” the Nobel Prize-winning behavioural finance expert Daniel Kahneman wrote, “is that when we find patterns, we impose our own order on the randomness of life, and often see what we want to see." A significant political change occurred in the UK last week, as the Labour Party, under the leadership of Prime Minister Sir Keir Starmer, won the election and gained control of 10 Downing Street and the House of Commons for the first time since 2010. Election Trends 💹 📊 At Pyrmont Wealth we like evidence. We manage client money in accordance with the data. And one data set is called factors. There are several different investment factors – markets often under-price good companies, shares that have gone up often continue to do so for a period. And so on. These two factors are called value and momentum. If you bias your wealth towards these factors, you can boost its chances of growing. A technology firm called Confluence conducted a thorough historical analysis of factor performance around previous elections. By examining six UK election periods between 2001 and 2019, they've identified key investment trends: 🔍 Key Findings: 🔸Pre-Election Performance: Value Stocks: Historically, value stocks have outperformed the market in the six months leading up to an election. Momentum Stocks: Conversely, momentum stocks tend to underperform during this period. 🔸Post-Election Performance: Value Stocks: Post-election, value stocks often underperform. Momentum Stocks: Momentum stocks, however, show significant outperformance after the vote. 🔸Size and Quality Factors: Large Caps: These perform best in the months following an election. Quality Stocks: Maintain robust performance both pre- and post-election. 📉 Understanding the Trends: Uncertainty and a declining equity risk premium around elections appear to drive these trends.
